The birth of the mutual fund industry more than half a century ago was in many ways a happy accident.
By 1960, institutional investors were growing rapidly and had shown a strong appetite for fixed-income securities. Following the government’s lead, the financial services industry formed an organization, the Investment Company Institute, to represent their interests and to advocate for their benefit.
The industry agreed on some important concepts, including the need for mutual fund managers to deliver strong risk-adjusted performance and the importance of a transparent and stable regulatory environment. But the mutual fund industry had not yet developed a comprehensive model for fulfilling these responsibilities.
As the industry became larger and more competitive, companies had to enhance their fund management processes and find ways to deploy their resources more efficiently.
Most early mutual fund managers continued to invest in stocks and bonds with little regard to a fund’s investment strategy. In a world of established markets and fixed income securities, large investors might want to lock in their returns with stocks, whereas smaller investors might prefer shorter-term investments such as bond funds. To provide a complete choice for customers, many fund companies adopted the concept of diversification in their investment models, recognizing that this would be a feature that would attract customers.
